Does the difficulty level selected affect loot in the chests? I know it affects XP.

Yes.

If a quest's base level is 5, you'll get 'level 5' loot on Normal, 'level 6' loot on Hard and 'level 7' loot on Elite.

Higher loot level is potentially more powerful but also has a higher minimum level. If you are running quests at lower level than the quest itself is, you will often loot items you cannot yet use (as an example, just before I soloed Lords of Dust, a level 16 quest, on Elite on a level 16 character. Two of the four chests I opened had items with minimum level 17, so things I could not yet use).
