What exactly changes when you increase the difficulty of a dungeon? It seems like the level of the monsters increase. Does the level or drop rate of the loot increase? Do the spells or level of spells available to the monsters increase?

when you select a harder difficulty the spellcasting mobs get better spells to use and their spells hurt more. Mobs get more hit points because their CR increases.

The drop rate of rarer loot increases some on harder difficulties. Some rare loot will only drop on hard or elite.

Also traps hit harder and the DC to disable the traps increases.

The monsters become tougher. The often includes casters getting better spells, particuarily in low level dungeons like Waterworks.

The "loot level" goes up by 1 (hard) or 2(elite) meaning that the random loot will be SLIGHTLY better on average.

Chances for named loot goes up in raids based on difficulty.

For non raids, chances for named loot drops on casual difficulty, but does not become better in the dungeons from the first 4 years of the game on h/e. It does sometimes scale up in newer dungeons (for example we have been told a couple named items in Mindsunderer get better with higher difficulty). We have no way to tell which new quests scale named loot with difficulty.
